I used MediaCoder for encoding MKV with softsub to mobile phone format (xvid/mp3 in avi container) which also renders the sub into the reencode (pretty good quality despite the loss of formatting and font animation).
Works fine here. Perhaps fix your codec/player settings or try resetting them?
MPC-HC 1.4.2499 set to Haali Renderer.
Haali 1.10.262.12 (newer version available, I haven't installed it yet)
Latest FFDShow decoding only h.264 with both MPC internal h.264 filters disabled.
(I haven't tried the internals, so they may work fine. This is just how I have it set atm. If it works, don't fix it kind of thing. ;))

@stew- If you're referring to the link posted 2 comments above yours that's a 305MB re-encode of the h264 MKV version that I made myself. Not an Xvid link.

Xvid is Xvid. It's not AVI - which, as you so kindly pointed out, is a container, just as MKV is also a container. He clearly needs to double-check the link he clicked on, instead of blaming Mazui for having an "Xvid that's an mkv". Perhaps you have no brain to comprehend this, but I have no doubt this person understands what I'm saying. Everyone makes mistakes - be sure it's a mistake before you report it though.

I've had that issue as well, I use XBMC. Not that I really mind that, but maybe it's a font issue?
